چکیده

This paper considers the financial optimization problem of a firm with several sub-businesses striving for its optimal RORAC. An insightful example shows that the implementation of classical gradient capital allocation can be suboptimal if division managers are allowed to venture into all business whose marginal RORAC exceeds the firm’s RORAC. The marginal RORAC requirements are refined by adding a risk correction term that takes into account the interdependencies of the risks of different lines of business. It is shown that under certain stationarity conditions this approach can guarantee that the optimal RORAC will eventually be achieved. 2011 Elsevier B.V. All rights reserved.

Risk Based Capital Allocation and Risk Adjusted Performance Management in Property/Liabilrty-Insurance: A Risk Theoretical Framework

Related to the current discussion of value-at-risk-based capital allocation and performance management (RAPM) for managing bank capital, a risk theoretical RAPM-approach for propertylliability-insurance companies is presented. The paper discusses several central issues of a RAPM-approach: Virtual risk adjusted capital (VRAC) on the company level, return on risk adjusted capital (RORAC), risk ba...

Risk and performance optimization for portfolios of bonds and stocks

We explain how to optimize portfolios of bonds and stocks with respect to the Expected Shortfall (ES), respectively RORC or RORAC based on ES. In a pragmatic approach we combine and correlate a stock market model with geometric brownian motions with a two-factor Cox-Ingersoll-Ross (CIR-2) model for the interest rates/bonds. We use recent results from the theory of risk capital allocation, perfo...

Optimal Capital Allocation Principles

Evaluating capital requirements as well as allocating total capital into various business units are becoming increasingly important part of the risk management process of a financial enterprise. In the allocation of capital, we consider the purpose of capital allocation within a company (individual, collective, or market-relative), the manner in which the portfolios within the conglomerate can ...

Using MODEA and MODM with Different Risk Measures for Portfolio Optimization

The purpose of this study is to develop portfolio optimization and assets allocation using our proposed models. The study is based on a non-parametric efficiency analysis tool, namely Data Envelopment Analysis (DEA). Conventional DEA models assume non-negative data for inputs and outputs. However, many of these data take the negative value, therefore we propose the MeanSharp-βRisk (MShβR) model...

o n of Insurance Capital as a Shared Asset

In his 2005 ASTIN paper (reprinted in the CAS 2006 Fall Forum), Donald Mango's ground-breaking work [1] in developing the concepts of insurance capital as a shared asset and Economic Value Added (EVA) are discussed with special emphasis on the purpose and calculation of the important Capital Call Costs. The EVA approach permits one to charge for risk (capital usage) and measure profitability at...
